I set up Apple Pay on my watch but not on my iPhone. Is there any problem with that. My reasoning is that I always have my Apple Watch on and use it only to pay.
Is there any reason to set it up on the phone?

There is no problem with setting up Apple Pay only on your watch, if you would prefer not to also set it up on your iPhone.
To do so, use the Watch app on your iPhone as directed in the following support article:
Set up Apple Pay on your iPhone, iPad, or Apple Watch - Apple Support
You may wish to update both your iPhone and Apple Watch to the latest software (your post indicates that your watch is not up to date - the latest version is currently watchOS 2.2.1).
To update your devices, start with your iPhone:

I have in fact set up Apple Pay on my watch only, and have been using it for a week. I just wanted to be sure I didn't have to have it set up on the phone as well.
